A mutual fund or ETF that replicates the composition and performance of a specific market index like Nifty 50.

An index fund is a type of Mutual Fund or Exchange-Traded Fund (ETF) designed to replicate the performance of a specific market Index. Instead of a fund manager actively picking stocks, the fund simply holds all (or a representative sample of) the stocks in the index, in the same proportions.

The primary advantage of index funds is their low cost. Because there is no active stock selection, the expense ratio is significantly lower — typically 0.10%–0.50% for Indian index funds, compared to 1.0%–2.5% for actively managed equity funds. Over long investment horizons, this cost difference compounds into a substantial return advantage.

In India, the most popular index funds track the Nifty 50 and the Sensex. Major AMCs like UTI, HDFC, ICICI Prudential, and Nippon India all offer Nifty 50 index funds. For example, the UTI Nifty 50 Index Fund has an expense ratio of around 0.20% and has closely tracked the Nifty 50 with minimal tracking error (the difference between the fund's return and the index return).

Tracking error is the key quality metric for an index fund. A well-managed index fund should have an annualised tracking error below 0.50%. Tracking error arises from cash drag (the fund holds some cash for redemptions), transaction costs of rebalancing, and timing differences in dividend reinvestment.

SEBI has been actively promoting passive investing in India. The regulator mandates that index fund expense ratios remain below specified limits and requires clear disclosure of tracking error and tracking difference in fund factsheets.

India Context

SEBI caps index fund expense ratios. Popular Indian index funds track Nifty 50, Sensex, Nifty Next 50, and Nifty Midcap 150. Direct plans have lower expense ratios than regular plans.
